Can I install 1x6 pine siding directly on the exterior 2x4 walls? This is an garage with a second floor for storage that will not be heated. I plan on installing 2x4 cross bracing on the first floor to prevent lateral movement. Do you see any problems in doing this? I do not prefer to install any plywood or OSB sheathing.

Sure, this is allowed, it would be much stronger with sheathing but as long as you take care of the bracing it'll work.

I'm thinking now of installing sheathing on the first floor at least so it will be stronger. I don't want the building to shift or rake. Then on the second floor maybe I could just install the pine siding. The problem with this is the sheathing has a thickness so the siding would not match where I stop the sheathing.

Just build out the studs with the same thickness: Get an extra sheet or two of sheathing and rip it down to 1-1/2" strips. Attach these strips to the studs on the second floor where you skipped sheathing, and your pine will fit seamlessly.
